Where is the line drawn? The point of the terms of service i'd guess is to stop the nigger killer, fagsRGAY, etc types of gamertags, not the ones that a few people might take incorrectly and even if they do, is still innocent, since when did piss become a lethal offensive thing?

MS can refuse service/make you change whatever AT ANY TIME. You agreed to this TOS while singing up and agreed to it further by paying cash. It doesn't matter if you're paying cash or not. They don't have to explain shit to you because it's within their TOS statement that they don't have to.
It's like paying for Gamespot/IGN and then being banned. You paid for the service, their TOS says that permabanning you means you don't get a cash refund and they don't have to explain shit to you. That's the beauty of private service and terms of that private service laws. They don't owe you anything.
MS at least told you that someone found offense with your name and offered you a free name change. Take it or stop using their service. Either way you're making a mountain out of a molehill because it is within MS's right to do this.
And for people comparing RRoD to this: This is a private service, MS's console is a luxery item that doesn't have to use that service (no matter how much use that console gets with this private service), said luxery item not working is cause for bitching and legal rights.
