They're on the floor, it's just an illustrative drawing.

In the example shown in FIG. 1, the display environment includes furniture and walls, though it will be understood that various decorative elements and architectural fixtures not shown in FIG. 1 may also be present.

No, because Kinect tracks your face and makes sure nothing is projected onto it.

Are they seriously trying to patent the fact that only a portion of the game world is shown on the t.v. at one time, or is this just someone at Microsoft trolling gaming forums?

In a way, yes, but it would show the actual gaming environment all around you. It would probably be projected in lower res, because it's only meant for peripheral vision, i.e. not something you would look directly at. That's still reserved for the main display.
