The very top pixelation and blur is from the HUD. I do know what you are talking about with the blur though. It is some dof rendering bullshit that happens at times. You will see it off and on in the emu pics.

Totally necessary. DMC1 textures will never pass HD standards, even upscale, without upgrades. The glaring example is the underwater levels using pcsx2. The emulator can't even help those levels and they look awful.

To some degree, part of me wonders why they don't just throw in DMC4, as well, and just make it a truly "complete" bundle. It's almost like how Nintendo couldn't be bothered to put in a rom of World in the All-Stars pack (until a little while later).
